The Mortgage Debt Forgiveness Act
The Mortgage Forgiveness Debt Relief Act generally allows taxpayers to exclude income from the discharge of debt on their principal residence.
Important Update: With the expiration of the Mortgage Debt Forgiveness Act on December 31, 2025, the stakes have changed dramatically.
If your lender forgives a portion of your debt in a short sale, that forgiven amount may now be viewed by the IRS as taxable income (reported on a 1099-C). It is crucial to work with a professional who understands these tax implications.
Recourse vs. Non-Recourse Loans
Understanding the difference between these two loan types is critical when considering a short sale or foreclosure.
- Non-Recourse Loans: The lender can only seize the collateral (the home). They cannot come after your personal assets for the deficiency balance.
- Recourse Loans: The lender can pursue a deficiency judgment against your personal assets if the home sale doesn't cover the loan balance.
State Laws Vary: States like California (CA) and Arizona (AZ) have strong non-recourse protections for purchase-money mortgages. Florida (FL) and Texas (TX) have different rules regarding deficiency judgments. Always consult a local expert.
California Exception: "One Action Rule" & Sold-Out Juniors
In California, foreclosure laws provide unique protections. Because of the "One Action Rule" and "Security First Rules", even if a loan originates as a recourse loan, it can essentially function as a non-recourse loan during a standard foreclosure.
However, the stakes are much higher if you have TWO loans.
If the first lender forecloses, the second loan becomes what is known as a "Sold-Out Junior." If that second loan is a recourse loan, they lose the collateral (the house) but retain the right to go after you personally for the money owed.
When dealing with multiple loans in California, your primary strategy must be to avoid allowing your second lender to become a sold-out junior. This is exactly why negotiating a short sale with an experienced Realtor-Attorney team is essential.
